Appraisers Lower Costs for Federal Tax Savings on Small Property Depreciation

Tax savings through price differentials are no longer available to small and medium-sized real estate investors. With the expertise of the appraiser, the appraisal fee is usually one-third to one-half lower than what a traditional preparer would charge.

Several years ago, a recent court case ruled that tangible personal property included in the purchase or general expenditure should be reduced as personal property in order to return the property, by using the principles of the old Investment Classification to classify the specific assets.

This means that the owner of the improved property can distinguish between the real property and the personal property in order to reduce the cost of the unit during the different lifetimes. Generally, instead of depreciating an entire commercial property over 39 years, or a residential property (single-family or multi-family rental) over 27.5 years, certain items are known to depreciate within shorter time. 1. Property owners with capital improvements of up to $500,000 can benefit from the cost differential. This compares to limited assets of $5 to $10 million and above that were previously profitable.

2. Existing property built or purchased after 1986 provides significant savings in one year of depreciation, even if it does not produce an initial cost document. Withholding non-itemized deductions from prior years is fully acceptable to the IRS. This is compared to companies that applied the methodology to new construction only.

3. Fees are no longer prohibitive. To prepare analysis and reports for many small properties, the cost is low enough to produce at least 3 times the cost of the report in the first year. This compares to typical fees ranging from $10,000 to $20,000 and up for similar sized properties.

It is wise to retain a CPA or tax preparer for the owner during the process. For older property, the CPA may need to complete Form 3115 to file the tax return so that the owner can claim a deduction for the previously undepreciated item – without filing an amended return.

A property income of $500,000 can achieve a 3:1 rate of return on tax savings on the cost of the tax exemption. If you have 3 years or more, the standard payment ratio is 10:1.
